What counts

Voluntary cash tips count: cash, card, check, app payments and tip pools, in an occupation on the IRS list. Automatic service charges or mandatory gratuities do not count: an automatic 18% charge for parties of six is not a tip, but 18% chosen on a card reader with a no-tip option can be. Non-cash items such as tickets or meals, and tips for illegal services, do not qualify.

Tips from a specified service trade or business (SSTB) are normally excluded, but IRS transition relief treats listed occupations as not an SSTB during the relief period described in Notice 2025-69.

For 2026 onward, use W-2 box 12 code TP. For 2025, use W-2 box 7, Form 4070 or Form 4137 records. Self-employed workers should use Form 1099-K/NEC with their own tip logs to separate tips from other receipts.

What it does not change

Social Security and Medicare tax still apply. State tax is not modelled. This is not a refund of all tax on tips. You must still report tips to your employer.

Income phase-out examples

These tables assume qualified tips reach the shared cap. Smaller tip amounts phase out sooner. Only full MAGI steps count.

How it works

Subtract mandatory service charges from employee tips. Limit each business’s tips to net profit less other allocable deductions, never below zero. Combine qualified tips, cap at $25,000.00, then subtract $100.00 for each full $1,000.00 of MAGI over $150,000.00 ($300,000.00 jointly). Steps round down. Estimated savings use one marginal rate; your actual deduction may cross tax brackets.

Worked examples

  1. A server has $18,000.00 in qualified employee tips and MAGI $50,000.00: deduction $18,000.00; estimated federal income tax saved at 12%: $2,160.00.
  2. A joint return has $15,000.00 plus $14,000.00 in qualified tips and MAGI $310,000.00: one combined cap of $25,000.00, then a deduction of $24,000.00.
  3. A business has tips of $7,000.00, net profit $3,000.00 and other allocable deductions $212.00: counted tips and deduction $2,788.00.

Common questions

Are tips tax free in 2026?

Qualified tips may reduce federal taxable income. Social Security and Medicare tax still apply. This is not a refund of all tax on tips.

How much in tips can I deduct?

Up to $25,000.00 before the MAGI phase-out, also the combined limit for married couples filing jointly. At MAGI $50,000.00, qualified tips of $18,000.00 give a deduction of $18,000.00.

Do automatic gratuities count?

No. Mandatory charges the customer cannot change are not tips. A voluntary amount chosen on a card reader with a no-tip option can qualify.

Do I need to itemize?

No. You can claim the deduction with either the standard deduction or itemized deductions.

Does it apply to self-employed and rideshare drivers?

Yes, in a listed occupation, but only up to net business income after other allocable deductions. A loss gives no business tips deduction.

Which years?

Tax years 2025 through 2028. Later-year draft form lines may change.
